I think INAC simply withholds the following fiscal year's funding until the audit is submitted. If the audit is late, it just affects the timing of the release of funds (i.e. later than usual). Funding is one of the most powerful tools INAC has to influence First Nations (via their Chiefs and Councils). Hope this helps a little bit. You may want to contact INAC for a more detailed, technical explanation but I think this is basically what happens.
